What Is DeFi (Decentralized Finance)?

DeFi is one of the most talked-about corners of the crypto world, often described as an attempt to rebuild traditional financial services without banks or other centralized intermediaries.

The Basic Idea

Decentralized finance, or DeFi, refers to financial applications built on blockchain networks — mainly Ethereum — that let people lend, borrow, trade, and earn interest directly with one another, using code (smart contracts) instead of a bank, broker, or exchange acting as the middleman.

How It Differs From Traditional Finance

In traditional finance, a bank decides who qualifies for a loan, holds custody of deposits, and processes transactions through its own internal systems. In DeFi, these functions are handled by publicly viewable smart contracts running on a blockchain, and anyone with an internet connection and a compatible digital wallet can generally participate, without needing approval from a central institution.

Common Types of DeFi Applications

  • Decentralized exchanges (DEXs) — allow users to trade cryptocurrencies directly with one another, without a centralized exchange holding their funds
  • Lending and borrowing platforms — let users lend out crypto to earn interest, or borrow against crypto they already hold as collateral
  • Yield farming and staking — ways of earning returns by providing liquidity or helping secure a network

Why People Are Drawn to DeFi

Supporters point to transparency (transactions and code are publicly viewable), accessibility (no approval process or credit check required), and the removal of intermediary fees as key advantages over traditional finance.

The Risks Worth Taking Seriously

DeFi carries real risks that are different from, not necessarily lower than, traditional finance. Smart contract bugs can be exploited by hackers. There's often no deposit insurance or regulatory safety net if something goes wrong. And the same lack of intermediaries that provides accessibility also means there's frequently no customer support to call if you make a mistake or fall victim to a scam.
